I sold a few orders last month that I hand delivered. I'm wondering why this affects the star seller tracking rating? Every other order of ours has tracking but sometimes we sell items locally and hand deliver them, how can we go about fixing this in our star seller rating?

As of the moment, tracking metrics don’t account for local pickup or delivery. We don't support local pick-up or locally delivered orders, therefore, this would impact your Star Seller tracking & on-time shipping score. We recognize this is a pain point for sellers who use local pick-up and delivery.
While we’re always delighted to hear that our buyers and sellers want to form connections (IRL or otherwise), we don’t currently support local pickup/delivery. That’s not to say you can’t offer local pickup/delivery, it’s just that when you communicate with buyers off-site, without using Etsy tools (Messages, Etsy shipping labels, tracking), it might make it harder, or even impossible, for us to mediate any order issues or disputes.
In the meantime, please know that Etsy understands that Star Seller may not be viable for every shop. Star Seller is not a disciplinary program and sellers will not be penalized for low scores.

The short answer: you can't. Currently there are no options or methods in place to have hand-delivered orders qualify for SS status.
Basically, you are SOL.
You will have to weigh what's more important to you: having happy customers, or getting the badge.
ETA, you can mark them as completed by marking the spot where it says "this item has no tracking". But it doesn't count for the program.

There's nothing to fix. They have it set up that way because they INSIST on tracking where available.
Keep your hand-delivered orders at 5% or less to qualify for the star.

Most of us won't have a ton of local orders. If you're selling a lot locally, it would probably make sense to take orders directly.
Just remove any listing you want to deliver locally. It will hurt you through no tracking, no Star Seller metrics, and, in the long run, Etsy will downgrade you in search.
I think removing the listing to deliver locally would be considered fee avoidance by Etsy.....just a thought
